Valuation, Adverse Selection, and Market Collapses∗

چکیده
Valuation has an externality: it creates information on which adverse selection can occur. We study a market in which investors (or lenders) buy uncertain future cash flows that are ex ante identical but ex post heterogeneous across assets from sellers (or borrowers) with reservation values. There exists a limited amount of a costly technology that can be purchased before the market opens that allows an investor to value an asset — to get a private signal of the future payoff of that asset. Because sellers of assets that are valued and are rejected can sell to other investors, there are strategic complementarities in the choice of the capacity to do valuation, the private benefits to valuation exceed its social benefits, the market can exhibit multiple equilibria, and the market can deliver a unique valuation equilibrium when it is more efficient to transact without valuation. In the region of multiplicity, the move from a pooling equilibrium to a valuation equilibrium is always socially inefficient and has many features of a financial crisis: interest rate spreads rise, trade declines, unsophisticated investors leave the market, and sophisticated investors make profits. The efficient equilibrium in the region of multiplicity can be ensured by a large investor with the ability to commit to a price. We characterize several policies that can improve on market outcomes. ∗A draft of this paper was presented in 2009 and the first half of 2010 under the name “Valuation and the Volatility of Investment.” For helpful comments, we thank Andrea Eisfeldt, V.V. متن کاملValuation and the Volatility of Financing and Investment∗
The use of valuation has an externality: it creates information on which adverse selection can occur. We study a market in which investors provide external financing for real investment projects. A subset of investors, sophisticated investors, can buy a technology to value a given number of projects, and reject those with low payoffs, Because rejected projects can seek funding from other invest...
متن کاملA Bayesian Framework for Combining Valuation Estimates
Obtaining more accurate equity value estimates is the starting point for stock selection, value-based indexing in a noisy market, and beating benchmark indices through tactical style rotation. Unfortunately, discounted cash flow, method of comparables, and fundamental analysis typically yield discrepant valuation estimates. Moreover, the valuation estimates typically disagree with market price....
متن کاملA Model for Queue Position Valuation in a Limit Order Book∗
Many financial markets operate as electronic limit order books under a price-time priority rule. In this setting, among all resting orders awaiting trade at a given price, earlier orders are prioritized for matching with contra-side liquidity takers. This creates a technological arms race among high-frequency traders and other automated market participants to establish early (and hence advantag...
متن کاملHeterogeneity, adverse selection and valuation with endogenous labor supply
This paper considers models of intratemporal consumption–labor choice and intertemporal consumption choice under heterogeneity and private information in preferences towards labor. We show that market regime regarding unemployment insurance is important to determine the effects of heterogeneity and private information on allocations and valuations. There are two main results. First, intertempor...
